What happens in a business loan default? First, the missed payment. Then, an “acceleration” in which the lender demands the entire balance. If you don’t pay, they take the collateral and auction it off. Any shortfall falls on the guarantors. Then the lender claims on its SBA guarantee and the government becomes the ultimate collection agent, chasing for years. The result is a crippled credit report. If you see trouble coming, talk to your lender early. You might have more options than you think.

You are not alone. In 2024, over 1% of SBA borrowers defaulted within 18 months. In February 2025 a Senate committee held a hearing on the spate of early defaults in SBA 7(a).

When a Loan Defaults

You miss a payment, or two. You’re late, or delinquent, not defaulted, yet. But the actual definition of “default” depends on your contract. Some even list missing a single payment as default. SBA loans usually “default” after about 120 days - three to four months - but other lenders may be different. When you are delinquent, the lender usually reaches out for payment. If you’re not in default yet but you know you will be, contact your lender. You may be able to work something out.

When a loan defaults, the lender can “accelerate” the loan, meaning the entire balance becomes due, not just the missed payment. A formal demand letter usually gives you about 30 to 45 days to pay in full. If you can’t, they will take the collateral. What counts as collateral? It could be business bank accounts, real estate, inventory, or equipment. The worst is a personal guarantee. That means the lender can lay claim to personal assets too.

If there’s no breach of the peace, a secured lender can take the collateral without court process, as long as they send you and any guarantors notice before they sell it. You can redeem the collateral by paying everything plus costs, up until the moment it’s sold. But taking the collateral is only the beginning.

If the sale price of the collateral brings less than the amount you still owe, that shortfall becomes the “deficiency” and, if you “personally guaranteed” the loan, the lender can come after your other personal assets. An LLC won’t shield you from a personal guarantee. The lender may sue for it. Who’s a guarantor? On SBA loans, anyone owning 20% or more generally has to sign one. If your bank gets a judgment for deficiency, federal law limits wage garnishment to 25% of weekly disposable earnings.

SBA Then Takes over Collection

In default, SBA loans behave differently from other bank loans. After about 60 days of default, the lender can ask SBA to buy its guaranteed share. SBA then takes over collection and typically sends its own 60-day demand letter. This is your last real chance to repay the loan or propose a settlement.

When the debt isn’t resolved, SBA refers it to Treasury’s Centralized Receivables Service. Debt collection at Treasury kicks off with a billing letter. For federal debt, borrowers past 120 days delinquent must be referred to Treasury for offset, while those past 180 days are transferred to Treasury cross-servicing. Fees could be up to 30%. Once your file has been Cross-Serviced to Treasury, SBA can no longer negotiate a settlement. Treasury’s Offset Program lets them intercept tax refunds, Social Security, and other federal payments. They can garnish wages up to 15% of your disposable earnings without a court order. There is no statute of limitations.

These offsets and garnishments will go on until your debt, interest and fees are fully paid. In April 2026, SBA sent 562,000 PPP and EIDL loans totaling $22.2 billion to Treasury’s collection agencies, all at once. Check your status.

The default will hurt your credit score. Treasury can report you to credit bureaus. A personal credit account in collection or charged-off can stay on your credit report for seven years.

Finding a Workable Solution

So, what to do? Start by being honest with yourself: can cash flow resume payments, and if not, is the shortfall temporary or structural? Know where the debt is. Lender and SBA are generally more flexible than Treasury is. Talk to your lender early.

For a short-term cash crunch, ask for a “loan modification” (longer term, lower payments) or a deferment for a few months. Deferment is a short-term fix, usually two to three months, but up to twelve in some cases. If your business has closed for good, explore an “Offer in Compromise” that settles your debt for less, but involves full financial disclosure and is not guaranteed. OICs are much easier to get before the loan goes to Treasury.

There is help out there: COVID EIDL borrowers can get a one-time SBA payment assistance that cuts payments by half for six months. Check the MySBA Loan Portal to see if you qualify. And know that if your SBA loan doesn’t have a prepayment penalty, paying in full stops the ticking interest clock.

Filing bankruptcy invokes the “automatic stay,” which stops lawsuits, repossession, foreclosures, most kinds of collections, and Treasury offsets and garnishments. Subchapter V of Chapter 11 bankruptcy is a simpler process available only if total debts are $3,424,000 or less. You need a lawyer to help you understand whether bankruptcy could be an option for you.

Once you settle a debt, the lender cancels the difference from the original balance and you’ve cleared the debt, but there may be tax consequences. If the lender cancels $600 or more, it will file Form 1099-C for that year. Cancelled debt is generally taxable income, but if you were insolvent, you can exclude some or all of that canceled debt from income by filing an IRS Form 982.

Everything gets more expensive and the options get narrower as the loan travels along its trail to collections. The further it gets from the originating lender, the less leverage you have. Act early and keep talking to the lender.

That’s also the best way to know where your loan is.
